Relief from Double Taxation

Unpacking the U.S.–Korea Tax Treaty #9: Relief from Double Taxation (Article 5) — The Core Mechanism Against Paying Twice

Sum up a tax treaty's reason for existing in one line and it's this: preventing double taxation — two countries each taxing the same income in full. The provision that actually delivers on that purpose is Article 5, "Relief from Double Taxation." (Many people mistake this for Article 23 — but in this treaty Article 23 is "Private Pensions and Annuities," and relief from double taxation is Article 5. Verified against the IRS text.)

This post was checked directly against the IRS Technical Explanation. The core tool is a single one: the Foreign Tax Credit (FTC).

The basic mechanism — a "credit," not an "exemption"

The U.S.–Korea treaty relieves double taxation by way of a credit. Rather than removing the income itself, it subtracts the tax you already paid to the other country from your home-country tax. Under Article 5(1), the U.S. allows a U.S. citizen or resident a credit against U.S. tax for the appropriate amount of Korean tax — subject, of course, to the limits and rules of U.S. law.

The key: If you already paid tax to Korea on the same income, the U.S. subtracts that amount from your U.S. tax. The result: instead of paying "both countries' tax in full twice," you generally bear tax only up to roughly the higher of the two countries' rates.

It runs both ways (para 1 U.S. / para 2 Korea)

Article 5 is a reciprocal provision.

  • Paragraph (1) — U.S. side: the U.S. credits its citizens/residents for tax they paid to Korea.
  • Paragraph (2) — Korea side: conversely, Korea credits its own citizens/residents for the appropriate amount of income tax they paid to the U.S.

Either way, the source country taxes first, and the country of residence subtracts that paid tax from its own tax.

Companies also get an "indirect (deemed-paid) credit" — the 10% rule

There's a special rule for corporations too. Where a U.S. corporation owns at least 10% of the voting stock of a Korean corporation and receives dividends from it, the U.S. also credits the Korean corporate tax that Korean company paid on the profits out of which the dividends were paid (an indirect/deemed-paid credit). The Korea side (para 2) mirrors this where a Korean corporation owns 10%+ of a U.S. corporation. It eases double taxation of dividends for companies operating across borders.

The credit has a "limit"

The foreign tax credit isn't unlimited. Article 5 makes it subject to each country's domestic-law limitation. For the U.S., the credit generally can't exceed the U.S. tax attributable to the non-U.S. (Korean) source income. In plain terms, even if Korea's rate is higher and you paid a lot of Korean tax, the U.S. credit is capped at "the U.S. tax on that income." Which country income is sourced to is decided under Article 6 (Source of Income).

An illustrative general example (not a specific case)
Suppose a Korean resident paid $15 of U.S. tax on $100 of U.S.-source income. Korea also taxes this income, but Korea credits the $15 paid to the U.S. against its Korean tax. The total burden on that $100 converges to roughly the higher of the two effective rates — it doesn't stack up as "$15 plus the full Korean tax."

In practice — how to claim it

The foreign tax credit must be computed and claimed on your return. On the U.S. side, the main forms are:

  • Form 1116 — for individuals claiming the foreign tax credit;
  • Form 1118 — for corporations claiming the foreign tax credit.

Note that U.S. law also lets you take foreign taxes as a deduction instead of a credit — but the credit, which reduces tax dollar-for-dollar, is usually more favorable. Which is better depends on your income mix and the limitation math.

Frequently asked questions

Q. Is relief from double taxation affected by the saving clause?
No. Relief from double taxation is expressly on the Article 4 saving-clause exception list, so even U.S. citizens/residents keep this benefit (the foreign tax credit).

Q. Tax was already withheld — do I still file?
Withholding is generally a "prepayment"; the final reconciliation happens on your residence-country return via the foreign tax credit. So even if dividends or interest were withheld, you reflect it as a credit on your residence return to settle the double tax.

Q. What if Korea's rate is higher — what happens to the excess?
The portion above the U.S. credit limit may not be fully usable that year, and under U.S. law a carryover may let you use it across certain other years. Confirm the exact math with a professional.

Wrapping up

Article 5 is the core mechanism that realizes the treaty's purpose. Its method isn't an "exemption" that removes income, but a foreign tax credit that subtracts tax paid abroad from your home-country tax — and it runs both ways. Corporations get an indirect credit on a 10%-ownership basis, individuals claim it via Form 1116, and the credit is capped at the tax on the foreign-source income. Above all, this provision is a saving-clause exception, so U.S. citizens and residents keep the benefit. With that, we've now walked the treaty's backbone — residence (Art. 3) → general rules (Art. 4) → relief from double taxation (Art. 5).
